That's the problem with going too in-depth with the superpower explanations. If you know anything about science, they usually just lead to further questions.
I think the idea is that he or Sandman just shapeshift the element that makes up their bodies into clothes. Their clothes are part of them.

Obviously his superpower is to store water in the hammerspace in his proteins. The hammerspace connects to the water dimension.
This is sort of the problem with a lot of speculative fiction. The more you explain something the more you only call attention to how weird it actually is when people actually know how this shit works. It's why so many other super hero origins were some vague radiation blast and then they called it a day.
It is unnecassary since they could've just done "Yeah Hydro-man's water is actually just his blood but it acts like water" or some stupid shit like that

I never really thought of him actually turning the power off and being a regular ol human when in human form. I always just sort of took him as water that is really good at looking like a regular guy.

It's just for fun. Sure that's not real science but trying to come up with a somewhat grounded explanation for superpowers helps with the immersion. At least for some, because that way you can imagine people in real life having them. Also I don't think this book is canon and is more of a 3rd person speculation.
