I think the issue was that Spongebob and Patrick are shown doing it and are implied to do it regularly. Since Spongebob and Patrick are the protagonists and Spongebob is the main character, they were probably worried that kids would assume it was an acceptable thing to do because, well, the "good guys" are doing it.
It's my personal favorite episode but I've always been kind of shocked Nick allowed that in the first place. It's a very inappropriate scene for the network's target demographic. Still shouldn't ban it nearly two decades later though.
The episode is old, though, doesn't it get any grandfather clause for preservation?

I was a little kid at the time and I thought it was funny. It just came off as a teenage boy hijinks sort of thing.
