That would make sense, except in the same book he says that Ozai could have been guided down a better path since Ozai was a proto-Zuko. Though he admits that it is not worth thinking about what could have been.

I might be completely off-base here, but I always got the impression that the royal family kept certain firebending techniques pretty quiet. IIRC, there was some note somewhere about lightning being reserved for the royal family. It wouldn't surprise me if forms utilising more kicks was known about, but only taught to those trusted to be loyal.

Sounds plausible. The thing about zuko and Aang learning bending from the Dragons at the end also illustrates how fire-bending seems to have been whittled down into something purely functional for military use.
I'd seperate "military bending" and "duelist bending". A row of soldiers can't breakdance to firebend and makes more sense as a closed line that steadily advances while using just their hands. Azula looks more like someone who trained to use more space and her whole body to bend, but is also highly trained. Being a prodigy and perfectionist aside, that girl has to be ripped to pull off the moves she does.

However, with Iroh supporting him, Ozai kept in prison after the Avatar ripped his soul, Azula proving herself unfit for the throne after her short stint as Fire Lord Apparent, and the Avatar backing him, no one is really able to do anything. Especially after Azula decides that her true purpose in life is too protect Zuko so she could turn him into her puppet.

Mai and Ty Lee took down Terra Team and yet they are fodder to Azula. So while I don't think Azula could take down the enitre Dai Li at once, she could probably take down entire rooms at once, which is more than enough for them to fear the frick out of her.

So, the Gaang treated the Dai Li like fodder and they weren't fighting to kill. So why shouldn't Azula be able to take down a squad if she is relative to the S2 Gaang and fights to kill?

I mean the writing was on the wall, they were already a bunch of selfish c**ts willing to sell out their country for their own power. They were both exposed and the fire nation's attacks were becoming bolder than ever. They could use her for negotiations, but she herself wouldn't make that easy and the fire nation itself wouldn't either. So they have one, singular good bargaining chip which once they lose will lead directly back to the Fire Nation devising wacky schemes to penetrate the city which will inevitably be successful. Also they have to run a city that probably despises and wouldn't view them as legitimate.
Proving yourself loyal to the new management was the smart move.
